The PSone needs 1x Heatsink on the CPU ONLY. Most say that this is not recommended, but I say be smart and put one as the metal UF shield acts as one anyway.
The cable for the disc drive should be just AWG-30. Just get standard wire that is basically the same as the 4-pin wire that controls the drive/motor.
Dual-Shock 2 is not really a good idea as it was not designed really for the PS1/one. I would use a standard 3rd party controller. 3rd party, as you should never destroy the originals and they do not have the plastic pad you were asking about. The basic controller is not a also the best one, but yea - try not to waste the originals!
A Dremel works best, or a hack saw with a very fine blade. Just be sure that you clamp it down lightly and do not put excessive force on the PCB as it will snap and or crack the solder joints.

4 is the max you can install. You can try and put 8, but I doubt it will work. Just run them at 3.7 Volts if you got 3 Volt LED's to give them an extra kick

Though, it will burn them out quick is all...
